how can an american citizen acquire a propertiorship firm in india ? How does the law see the transacton?

Foreign investments are permitted and so the transaction is legal and valid in the eyes of law.

In few cases, permission of RBI and other state authories have to be taken.

Appropriate legal advice could be given after knowing what kind of proprietorship firm is being acquire, and what is the nature of transcation.

The nature of work is important to know for deciding whether or not permission of Reserve Bank of India is required. As such there is no blanket ban. It is a valid transaction under the law.
